Regulation and Information Costs of Sovereign Distress: Evidence from Corporate Lending Markets

Abstract
We examine the effect of sovereign credit impairments on the pricing of syndicated loans following rating downgrades in the borrowing firms' countries of domicile. We find that the sovereign ceiling policies used by credit rating agencies create a disproportionately adverse impact on the bounded firms' borrowing costs relative to other domestic firms following their sovereign's rating downgrade. Rating-based regulatory frictions partially explain our results. On the supply-side, loans carry a higher spread when granted from low-capital banks, non-bank lenders, and banks with high market power. We further document an operating demand-side channel, contingent on borrowers' size, financial constraints, and global diversification. Our results can be attributed to the relative bargaining power between lenders and borrowers: relationship borrowers and non-bank dependent borrowers with alternative financing sources are much less affected.

Abstract
We use granular project-level information for the largest regional economic development program in German history to study whether government subsidies to firms affect the quantity and quality of bank lending. We combine the universe of recipient firms under the Improvement of Regional Economic Structures program (GRW) with their local banks during 1998-2019. The modalities of GRW subsidies to firms are determined at the EU level. Therefore, we use it to identify bank outcomes. Banks with relationships to more subsidized firms exhibit higher lending volumes without any significant differences in bank stability. Subsidized firms, in turn, borrow more indicating that banks facilitate regional economic development policies.

Abstract
The bank recovery and resolution directive (BRRD) regulates the bail-in hierarchy to resolve distressed banks in the European Union (EU). Using the staggered BRRD implementation across 15 member states, we identify banks’ capital cost responses and subsequent pass-through to borrowers towards surprise elements due to national transposition details. Average bank capital costs increase heterogeneously across countries with strongest funding cost hikes observed for banks located in GIIPS and non-EMU countries. Only banks in core E(M)U countries that exhibit higher funding costs increase credit spreads for corporate borrowers and contract credit supply. Tighter credit conditions are only passed on to more levered and less profitable firms. On balance, the national implementation of BRRD appears to have strengthened financial system resilience without a pervasive hike in borrowing costs.

Abstract
We study the impact of sovereign solvency on the private-public savings offset. Using data on 80 economies for 1989–2018, we find robust evidence for a U-shaped pattern in the private-public savings offset in sovereign credit ratings. While the 1:1 savings offset is observed at intermediate levels of sovereign solvency, fiscal deficits are not offset by private savings at extremely low and high levels of sovereign solvency. Particularly, the U-shaped pattern is more pronounced for countries with high levels of foreign ownership of government debt. The U-shaped pattern is an emerging market phenomenon; additionally, it is confirmed when considering foreign currency rating and external public debt, but not for domestic currency rating and domestic public debt. For considerable foreign ownership of sovereign bonds, sovereign default constitutes a net wealth gain for domestic consumers.

Abstract
We study whether government subsidies can stimulate bank funding of marginal investment projects and the associated effect on financial stability. We do so by exploiting granular project-level information for the largest regional economic development programme in Germany since 1997: the Improvement of Regional Economic Structures programme (GRW). By combining the universe of subsidised firms to virtually all German local banks over the period 1998-2019, we test whether this large-scale transfer programme destabilised regional credit markets. Because GRW subsidies to firms are destabilised at the EU level, we can use it as an exogenous shock to identify bank responses. On average, firm subsidies do not affect bank lending, but reduce banks’ distance to default. Average effects conflate important bank-level heterogeneity though. Conditional on various bank traits, we show that well capitalised banks with more industry experience expand lending when being exposed to subsidised firms without exhibiting more risky financial profiles. Our results thus indicate that stable banks can act as an important facilitator of regional economic development policies. Against the backdrop of pervasive transfer payments to mitigate Covid-19 losses and in light of far-reaching transformation policies required to green the economy, our study bears important implications as to whether and which banks to incorporate into the design of transfer Programmes.

Abstract
Die Bundesregierung plant, mit dem Zweiten Nachtragshaushalt 2021 dem Energie- und Klimafonds eine Rücklage in Höhe von 60 Mrd. Euro zuzuführen. Die Mittel sollen in den Folgejahren in Investitionen in den Klimaschutz und die Transformation der Wirtschaft fließen und zugleich gesamtwirtschaftliche Folgekosten der Pandemie verringern. Diese pandemiebedingten Einbußen sind auch in der mittleren Frist erheblich. Zwar dürften Nachholeffekte beim privaten Konsum die im Jahr 2021 noch deutliche Unterauslastung bis zum Jahr 2024 vollständig verschwinden lassen. Jedoch liegt das Produktionspotenzial in den kommenden Jahren mehr als 1,5% unter dem Ende 2019 vom IWH prognostizierten Wert, vor allem wegen eines geringeren Arbeitsangebots, unter anderem aufgrund deutlich niedrigerer Zuwanderung von Arbeitskräften. Die Investitionen sind gemäß aktueller Mittelfristprojektion im Jahr 2024 ebenfalls noch deutlich niedriger. Die Effekte des Nachtragshaushalts auf Investitionstätigkeit und Produktion lassen sich mit Hilfe des finanzpolitischen Simulationsmodells des IWH abschätzen. Die beabsichtigten Mehrausgaben dürften auf dem Höhepunkt ihrer Wirksamkeit im Jahr 2024 die gesamtwirtschaftliche Aktivität um etwa 0,5% steigern. Allerdings werden die zusätzlichen Investitionen die seit Pandemiebeginn ausgebliebene Investitionstätigkeit bei Weitem nicht kompensieren können. Eine Bewertung des Nachtragshaushals hat die positiven gesamtwirtschaftlichen Effekte zusätzlicher Investitionen und die negativen Effekte auf die Glaubwürdigkeit der Schuldenbremse gegeneinander abzuwägen.
