Abstract
Recent literature on multinational firms has stressed the importance of low productivity as a barrier to the cross-border expansion of firms. But firms may also need external finance to shoulder the costs of entering foreign markets. We develop a model of multinational firms facing real and financial barriers to foreign direct investment (FDI), and we analyze their impact on the FDI decision (the extensive margin) and foreign affiliate sales (the intensive margin). We provide empirical evidence based on a detailed dataset of German multinationals which contains information on parent-level and affiliate-level financial constraints as well as about the location the foreign affiliates. We find that financial factors constrain firms’ foreign investment decisions, an effect felt in particular by large firms. Financial constraints at the parent level matter for the extensive, but less
so for the intensive margin. For the intensive margin, financial constraints at the affiliate level are relatively more important.

Currency Appreciation and Exports: Empirical Evidence for Germany

Abstract
In the first decade after its introduction, the Euro didn’t just hold up well, but compared to important currencies even appreciated considerably. Of course, exchange rate risks were noticeably lowered by introducing the single currency, since the bulk of EMU Member States’ exports are conducted within the currency union. Nevertheless, a strong Euro is unfavourable especially for open economies like Germany.
The article investigates the effects of exchange rate movements on German exports over time. The analyses reveal a downward impact of nominal effective exchange rates, not only for total, but also for exports to countries outside the currency union. Although an increasing pass-through of exchange rate changes to export prices is apparently at hand, further reasons for the dwindling effect of nominal exchange rates on exports are likely to exist.
In this context, it is shown that exports are less sensitive not only with respect to nominal, but also with respect to real effective exchange rate changes, suggesting a declining price elasticity of demand. Instead, exports are increasingly determined by economic activity in trading partner countries. In consequence of its geographic proximity, Germany did particularly benefit from the economic upswing in Eastern Europe, overlaying the appreciation of the Euro. Additionally, the latter could hardly impair German export industries due to their specialization on capital and high-quality consumer goods less vulnerable to exchange rate fluctuations.

Keeping the Bubble Alive! The Effects of Urban Renewal and Demolition Subsidies in the East German Housing Market

Abstract
German urban renewal programs are favoring the cities in the Eastern part since the re-unification in 1990. This was accompanied additionally by attractive tax incentives, designed as an accelerated declining balance method of depreciation for housing investments during the late 1990s. The accumulated needs for comfortable housing after 40 years of a disastrous housing policy of the GDR era were generally accepted as justification for the subvention policy. But various subsidies and tax incentives caused a construction boom, false allocations, and a price bubble in Eastern Germany. After recognizing that the expansion of housing supply was not in line with the demographic development and that high vacancy rates were jeopardizing housing companies and their financial backers, policy changed in 2001. Up to now, the government provides demolition grants to reduce the vast oversupply. By means of a real option approach, it is ex-plained how different available forms of subsidies and economic incentives for landlords lift real estate values. The option value representing growth expectations and opportunities is calculated as an observable market value less an estimated fundamental value. Empirical results disclose higher option premiums for cities in Eastern Germany and a strong correlation of the option premium with urban renewal spending.

Monetary Policy and Financial (In)stability: An Integrated Micro–Macro Approach

Abstract
Evidence on central banks’ twin objective, monetary and financial stability, is scarce. We suggest an integrated micro–macro approach with two core virtues. First, we measure financial stability directly at the bank level as the probability of distress. Second, we integrate a microeconomic hazard model for bank distress and a standard macroeconomic model. The advantage of this approach is to incorporate micro information, to allow for non-linearities and to permit general feedback effects between financial distress and the real economy. We base the analysis on German bank and macro data between 1995 and 2004. Our results confirm the existence of a trade-off between monetary and financial stability. An unexpected tightening of monetary policy increases the probability of distress. This effect disappears when neglecting microeffects and non-linearities, underlining their importance. Distress responses are largest for small cooperative banks, weak distress events, and at times when capitalization is low. An important policy implication is that the separation of financial supervision and monetary policy requires close collaboration among members in the European System of Central Banks and national bank supervisors.

Eastern German Economy: No Catching-up in 2008 and 2009

Abstract
In the New Lander, growth of production is characterized by two diverging developments. On the one hand, the manufacturing sector has expanded strongly while the public service sector as well as the retail sectors has considerably damped economic activity. On the other hand, those firms primarily bound to local markets have gained hardly any momentum, whereas others have been stimulated by external markets in Western Germany and abroad. These differences are mainly due to weak local demand in the wake of a low purchasing power and an ongoing reduction in the population. At the same time, export-oriented firms in the manufacturing sector have benefited from strong external demand, and they will further benefit from it, although somewhat less owing to the slowing world economy. However, as East German exporting firms are less exposed to those countries where the ongoing crisis in the real estate and the financial sector has unfolded its dampening effects the most, they are also less prone to it. Accordingly, gross domestic product will increase by 1,7% this year and 0,8% in 2009. This translates into further improvements on labor markets. Registered unemployment will fall below one million. In particular, manufacturing firms and the private business service sector will increase their demand for labor.

Abstract
The introduction of the Euro was certainly a success. Nevertheless, behind this success one may find some increasing asymmetries and imbalances across member countries, which may undermine the stability of the common currency in the long run. Tensions include the paralysis of fiscal policy, increasing divergence in per capita income, a high volatility of real state prices, and diverging unit labour cost developments. The given forms of macroeconomic coordination seem not to be appropriate to mitigate the problems. Obviously, countries can compete with wage policy only after currencies and their exchange rates were abolished, and the use of fiscal policy has been restricted. In particular, Germany and Austria were successful in competitive wage policy, while countries like Spain, Greece, Portugal, Italy, and also France did not yet use the competitiveness channel. Germany was able to reduce its unit labour costs more than other countries by labour market reforms and higher indirect taxes in replacing social taxes. However, the advantage may proof to be temporary only, for other countries will be forced to follow the German example. Given an ECB inflation target of 2 %, more competitive wage policy in the Euro area might jeopardize the stability of the currency through deflation and higher unemployment. It does not wonder that the discussion on other and new forms of macroeconomic coordination revived recently. This debate does not only include the introduction of a central EU budget with anti-cyclical effects, but also forms of direct and indirect coordination of national wage policies. In any case, it would be useful to oblige national wage policies to obey the common interest of the Union.

Abstract
Im ersten Jahr ihrer Mitgliedschaft in der Europäischen Union kam es zu starken Nettokapitalzuflüssen in die neuen Mitgliedsländer Mittelosteuropas. Allein die Portfolioinvestitionen nahmen um 18 Mrd. USDollar zu, während sich der Zustrom an Direktinvestitionen verlangsamte. Die Folge der Zuflüsse war eine nominale und reale Aufwertung der Währungen, eine Inflationierung der Vermögenswerte und eine weitere Verschlechterung der Leistungsbilanzen. Die Anforderungen an die Zentralbanken, die Kapitalzuflüsse in ihrer Wirkung auf die Preisstabilität zu neutralisieren und einigermaßen Wechselkursstabilität zu sichern, nahmen zu, führten jedoch zu unterschiedlichen Reaktionen. Während die meisten Zentralbanken Zinssenkungen präferierten, erhöhte die polnische Nationalbank die Zinsen, was weitere Kapitalzuflüsse vor allem im kurzfristigen Bereich nach sich ziehen dürfte. In Kombination mit einem instabilen makroökonomischen Umfeld zeigt der Test mit dem IWH-Indikator für Polen einen beträchtlichen Anstieg des Potenzials für eine Finanzkrise. Trotz der problematischen monetären Effekte blieb das Wachstum von Produktion und Einkommen hoch. Die Wachstumsrate des realen Bruttoinlandsprodukts der Beitrittsregion nahm auf 5% zu, und die Arbeitslosigkeit ging etwas zurück. Ein noch stärkeres Wachstum wiesen die übrigen Länder Mittel- und Osteuropas auf. Ausschlaggebend für die positive realwirtschaftliche Entwicklung war die Binnennachfrage, und hier vor allem privater Konsum und Investitionen. Zwar nahmen auch die Exporte deutlich zu. Dabei spielte aber die Belebung der Weltwirtschaft die entscheidende Rolle. Bei ebenfalls steigenden Importen verbesserten sich die Handelsbilanzen nur unwesentlich, im Handel der neuen Mitgliedsländer mit der EU verschlechterten sie sich sogar beträchtlich. Die Inflationsrate – gemessen am Konsumgüterpreisindex – nahm zu, wofür auch Sondereffekte aus dem EU-Beitritt verantwortlich waren. Für das laufende und das kommende Jahr ist eine Zunahme der Nettokapitalzuflüsse und eine weitere Aufwertung der Währungen zu erwarten. Das Bruttoinlandsprodukts in der Beitrittsregion wird sich im laufenden Jahr auf 4,6% abschwächen. Ausschlaggebend dafür ist vor allem die Abschwächung der Wirtschaftsleistung in Polen, bei der die Aufwertung der Währung den Außenbeitrag verringern wird. Für das Jahr 2006 ist mit einem Wachstums in der Region von 5% zu rechnen. Unter Einbeziehung der Beitrittskandidaten und der Nicht-Mitglieder wird sich das hohe Wachstum des BIP von 6,7% im vergangenen Jahr auf 6,0% im laufenden Jahr und 5,8% im nächsten Jahr abschwächen. Generell gilt, dass die Arbeitslosenquoten in der Region deutlich abnehmen werden.

Abstract
Der im Mai des laufenden Jahres bevorstehende Beitritt von acht mittel- und osteuropäischen Ländern zur EU beinhaltet eine weitere Verbesserung der institutionellen Rahmenbedingungen für den bilateralen Handel zwischen den alten und den neuen EU-Mitgliedsstaaten. Mit der Vertiefung der Handelsintegration im Zuge der EU-Erweiterung öffnen sich neue Potenziale im Handel zwischen den beiden Regionen. Über die Höhe dieser Potenziale gibt es allerdings in der Literatur sehr unterschiedliche Auffassungen. Das IWH hat mit Hilfe eines Gravitationsmodells des Außenhandels in der EU das Handelspotenzial der EU-Osterweiterung geschätzt und ist zu dem Ergebnis gekommen, dass das langfristig bestehende Handelspotenzial gegenwärtig nur zum Teil ausgenutzt wird, die EU-Ausfuhren mittel- bis langfristig um etwa 50% und die Einfuhren um etwa 80% höher liegen werden als im Jahre 2001 und der bestehende Handelsbilanzüberschuss der EU zurückgehen wird. Dieses Wachstumspotenzial ergibt sich allein aus der weitergehenden Integration und kann zu den Handelseffekten addiert werden, die sich aus der Einkommensentwicklung ergeben. Danach erscheinen jährliche reale Wachstumsraten des Außenhandels von durchschnittlich bis zu 6% in den nächsten zehn Jahren realistisch.

Considering the debate about the opposite effects of rising wages for employee’s income and employer’s costs, the relationship between wage changes and investment is being investigated on an econometric basis for the years 1971 to 2003. The results show that the dynamics of investment activity slows down as real wages rise more than productivity increases.

Abstract
Since 1990, the date of German reunification, urban development and especially the recovery of inner cities in East Germany has been delayed by several factors including real estate restitution claims, inflexible preservation codes for historic buildings, and the shortage of stores for retailers. This blockade situation has resulted in the quick and intensified development of shopping centres as „inner city substitutes“ on the urban periphery. The combined effect of the factors preventing revitalisation strategies and the newly realised and practised potential for autonomous action by the authorities of smaller municipalities was a severe restriction for the governing capacities of the authorities of the larger cities. in regaining their governance capability city governments are dependent on urban groups joining and supporting public developmental strategies. In accordance with Stone (1993) and Stoker and Mossberger (1994) urban groups active in urban development policy can be described as urban regimes. In Germany three types of regimes can be differentiated. The cities differ with respect to the political strength and the forms of coalition and conflict between different urban regimes. Specific conditions in East Germany have led to a special regime constellation with a powerful „conservation regime“ on the one hand and a vivid „globalisation regime“ on the other hand. This conflicting constellation results in a developmental blockade. The hypothesis is that a third regime type, the „local alliance“, is missing and still has to be created by practices such as city marketing and city management. Only when this regime building process has advanced will new constellations of political coalitions and compromise become possible and be able to reduce governance problems of city government in the long run.
