The Role of Complexity for Bank Risk during the Financial Crisis: Evidence from a Novel Dataset

Abstract
We construct a novel dataset to measure banks’ complexity and relate it to banks’ riskiness. The sample covers stock listed Euro area banks from 2007 to 2014. Bank stability is significantly affected by complexity, whereas the direction of the effect differs across complexity measures. This heterogeneity advises against the use of a single complexity measure when evaluating the implications of bank complexity.

Abstract
Der Euroraum verharrt in einer tiefen, vierfachen Krise. Die erste ist eine Wachstumskrise. Im Euroraum liegt die wirtschaftliche Leistung immer noch unterhalb des Niveaus von vor der Finanzkrise 2008. Zudem leidet der Euroraum weiterhin unter hoher Arbeitslosigkeit und zu niedriger Inflation. Der Euroraum leidet außerdem unter einem zu geringen Produktivitätswachstum, vor allem bei den Dienstleistungen. Es fehlt hier an Innovationsdynamik und Investitionen.

Upturn Remains Moderate — Economic Policy Lacks Growth Orientation

Abstract
The German economy is experiencing a moderate upturn. Gross domestic product is expected to increase by 1.6 per cent this year and by 1.5 per cent in 2017. The upturn will be driven by private consumption, which will benefit from continued employment growth, sizeable increases in wage and transfer income, and also purchasing power gains thanks to lower energy prices. Fiscal policy will also be expansively oriented, partly due to rising costs related to refugee immigration. Public budgets will still post significant surpluses in the forecasting period, however. Failing to use this room for manoeuvre to promote growth, as seen in recent years, is not a sustainable path. In view of the continuous slack in the euro area economy, the monetary policy stance is considered to be appropriate. Should it become obvious in the course of this year that production does not return to normal capacity and that the inflation rate does not move towards two per cent, further measures to stimulate growth might become necessary. The scope for further monetary policy measures has been widely exhausted, though. A further economic stabilization could only be achieved through a combination of expansionary fiscal and monetary policy. This could severely damage the credibility of monetary policy, however.

Abstract
Criticism in Germany of the ECB is counter-productive. Monetary policy must remain expansive so that it can at least begin to fulfil the ECB mandate. The preservation of its credibility also demands that. Instead of the ECB doing less, European policymakers must do more. They need to act more decisively to set Europe back upon a growth path.

Policymakers, including in Germany, can no longer shirk their responsibility for the current economic situation in large parts of Europe. That calls for growth-friendly fiscal policy, structural reforms to open up new markets and consolidation and restructuring of the financial sector. We in Germany, above all, must look in the mirror, because we need the majority of these reforms just as urgently as our European neighbours do.

Abstract
Die deutsche Konjunktur ist trotz internationaler Risiken und politischer Verwerfungen kraftvoll in das Jahr 2016 gestartet. Beschäftigung und Einkommen nehmen zu, und die Binnennachfrage steigt deutlich, auch weil der Staat zusätzliche Ausgaben im Zusammenhang mit der Flüchtlingsmigration tätigt. Allerdings dürfte es im Frühjahr zu einer vorübergehenden Verlangsamung der Dynamik kommen, darauf deuten Stimmungsindikatoren hin. Mit Fortschritten bei der Bewältigung der aktuellen politischen Probleme in Europa dürfte die Zuversicht wieder zunehmen und die deutsche Konjunktur insgesamt stabil bleiben, sodass das Bruttoinlandsprodukt im Jahr 2016 wohl mit einer Rate von 1,5% expandieren wird.

Structural Reforms in Banking: The Role of Trading

Abstract
In the wake of the recent financial crisis, significant regulatory actions have been taken aimed at limiting risks emanating from trading in bank business models. Prominent reform proposals are the Volcker Rule in the U.S., the Vickers Report in the UK, and, based on the Liikanen proposal, the Barnier proposal in the EU. A major element of these reforms is to separate “classical” commercial banking activities from securities trading activities, notably from proprietary trading. While the reforms are at different stages of implementation, there is a strong ongoing discussion on what possible economic consequences are to be expected. The goal of this paper is to look at the alternative approaches of these reform proposals and to assess their likely consequences for bank business models, risk-taking and financial stability. Our conclusions can be summarized as follows: First, the focus on a prohibition of only proprietary trading, as envisaged in the current EU proposal, is inadequate. It does not necessarily reduce risk-taking and it likely crowds out desired trading activities, thereby negatively affecting financial stability. Second, there is potentially a better solution to limit excessive trading risk at banks in terms of potential welfare consequences: Trading separation into legally distinct or ring-fenced entities within the existing banking organizations. This kind of separation limits cross-subsidies between banking and proprietary trading and diminishes contagion risk, while still allowing for synergies across banking, non-proprietary trading and proprietary trading.

To Separate or not to Separate Investment from Commercial Banking? An Empirical Analysis of Attention Distortion under Multiple Tasks

Abstract
In the wake of the 2008/2009 financial crisis, a number of policy reports (Vickers, Liikanen, Volcker) proposed to separate investment banking from commercial banking to increase financial stability. This paper empirically examines one theoretical justification for these proposals, namely attention distortion under multiple tasks as in Holmstrom and Milgrom (1991). Universal banks can be viewed as combining two different tasks (investment banking and commercial banking) in the same organization. We estimate pay-performance sensitivities for different segments within universal banks and for pure investment and commercial banks. We show that the pay-performance sensitivity is higher in investment banking than in commercial banking, no matter whether it is organized as part of a universal bank or in a separate institution. Next, the paper shows that relative pay-performance sensitivities of investment and commercial banking are negatively related to the quality of the loan portfolio in universal banks. Depending on the specification, we obtain a reduction in problem loans when investment banking is removed from commercial banks of up to 12 percent. We interpret the evidence to imply that the higher pay-performance sensitivity in investment banking directs the attention of managers away from commercial banking within universal banks, consistent with Holmstrom and Milgrom (1991). Separation of investment banking and commercial banking may indeed be associated with a reduction in risk in commercial banking.

German Economy: Strong domestic demand compensates for weak exports
The upturn of the German economy is expected to gain further momentum as a consequence of strong domestic demand. Real gross domestic product is expected to increase by 1.6% in 2016. Consumer prices are expected to rise by 0.9%. Unemployment is expected to rise slightly because it will take time to integrate refugees into the labour market.
