On the Economics of Ex-Post Transfers in a Federal State: A Mechanism Design Approach

Abstract
As a common feature in many federal states grants-in aid are payed to jurisdictions ex post, i.e. after local policy measures have chosen. We show that the central government cannot offer grants ex ante in a federal states with informational asymmetries as well as inter-temporal commitment problems. Local governments’ incentives to provide public goods are distorted if they rely on federal grants-in-aid offered ex post. Furthermore it becomes obvious that local governments are apt to substitute tax revenue for higher grants-in-aid if relevant local data are unobservable for the central government. To which extend ex post transfers mitigate local governments’ incentives crucially depends on the information structure predominant in the federation.

Abstract
The Common Task “Improvement of Regional Economic Structure” is one of the most important instruments for the “Reconstruction East”. Herein the federal states have an extensive flexibility to define their own kind of industrial policy. Due to their structural deficits this paper is focused on the federal states in East-Germany. A decrease in the budget constrains the governments to improve efficiency of subsidies. However, there is one way to solve this problem: change unselective government aid to regional as well as sectoral government aid. This paper shows that there is only one federal state, which has applied this kind of policy: the federal state of Brandenburg.

Abstract
After the reunification – more than ten years ago – the convergence process in the eastern German regions has started. Unfortunately, the convergence process has decelerated since 1995. For this reason, economists and politicians are discussing the kind of government aid, which has been applied since the early nineties. The paper deals with the Common Task “Improvement of Regional Economic Structure“ (Gemeinschaftsaufgabe “Verbesserung der regionalen Wirtschaftsstruktur“). It is one of the most important instruments for the “Reconstruction East“. Empirical studies have shown that this instrument has led to an additional growth impulse. However, for the last ten years the budget of the Common Task has decreased. Under the restriction of scarce financial resources the governments of the federal states have to adjust their regional programmes. Economists and politicians dispute to change unselective into selective (regional and sectoral) government aid. The article shows that in particular the Federal State of Brandenburg as well as the Free State of Saxony are focusing the Common Task on specific industrial sectors and certain regions.

Abstract
The paper explores the relationships between economic freedom on the one side and development aid and IMF credit as approximation for conditional aid on the other side. After a short review of current literature, the paper develops a simple panel regression model to evaluate the relationships. In contrast to previous research, our results allow the rejection of the hypothesis that IMF credit increases economic freedom and that development aid is not contributing to economic freedom. It could not be shown that countries can be pushed towards economic freedom by aid conditions. The paper discusses explanations of the empirical findings.

Long-Term Growth Projections for Eastern Germany

Abstract
Recent research comes to the conclusion that the eastern part of Germany not only heavily de-pends on its western counterpart, but that it essentially is dying a slow death. Arguments for this point of view reach from deindustrialisation and the lack of Headquarters of national and international Corporations to the rapidly aging society.
The study at hand assumes that economic development in a specific region does not only de-pend on the quantity and quality of its factors of production, but also on the overall conditions in the national economy a region is connected to. The analysis uses a framework in which the regional production factors are limited to the population and its development. Just as produc-tion, output is restricted to the value added of the region. Since data is only available for the ten years between 1995 - 2005, a panel econometric approach was chosen. For this purpose, the 97 spatial planning regions of Germany (Raumordnungsregionen) were divided into four groups according to their economic growth; slightly surprising, nine regions from Central Germany and Brandenburg fall into the top two groups.
The estimation results show that both economic growth in Germany as a whole as well as increases in the regional number of inhabitants positively influence regional value added. Fur-thermore, the impact of national growth is largest in the group with the highest regional value added and lowest in the group with the smallest regional output. On the other hand, lagged values of regional growth have the greatest impact in the low growth group and the smallest impact in the high growth group.
The main result of the study is that regional economic growth will not necessarily stop when the population is shrinking. After 2020, though, the growth rates of the gross domestic prod-uct will decrease. At the same time, the growth disparities between the different regions will not decline, a process aided by the demographic developments in Germany.

Threshold for employment and unemployment. A spatial analysis of German RLM's 1992-2000

Abstract
Changes in production and employment are closely related over the course of the business cycle. However, as exemplified by the laws of Verdoorn (1949, 1993) and Okun (1962, 1970), thresholds seem to be present in the relationship. Due to capacity reserves of the firms, output growth must exceed certain levels for the creation of new jobs or a fall in the unemployment rate. While Verdoorn's law focuses on the growth rate of output sufficient for an increase in employment, in Okun's law, the fall in the unemployment rate becomes the focus of attention. In order to assess the future development of employment and unemployment, these thresholds have to be taken into account. They serve as important guidelines for policymakers. In contrast to previous studies, we present joint estimates for both the employment and unemployment threshold. Due to demographic patterns and institutional settings on the labour market, the two thresholds can differ, implying that minimum output growth needed for a rise in employment may not be sufficient for a simultaneous drop in the unemployment rate. Second, regional information is considered to a large extent. In particular, the analysis is carried out using a sample of 180 German regional labour markets, see Eckey (2001). Since the cross-sections are separated by the flows of job commuters, they correspond to travel-to-work areas. Labour mobility is high within a market, but low among the entities. As the sectoral decomposition of economic activities varies across the regions, the thresholds are founded on a heterogeneous experience, leading to more reliable estimates.The contribution to the literature is twofold. First, to the best of our knowledge, no previous paper has investigated a similar broad regional dataset for the German economy as a whole before. By using a panel dataset, information on the regional distributions around the regression lines as well as theirs positional changes is provided for each year. Second, the methods applied are of new type. They involve a mixture of pooled and spatial econometric techniques. Dependencies across the regions may result from common or idiosyncratic (region specific) shocks. In particular, the eigenfunction decomposition approach suggested by Griffith (1996, 2000) is used to identify spatial and non-spatial components in regression analysis. As the spatial pattern may vary over time, inference is conducted on the base of a spatial SUR model. Due to this setting, efficient estimates of the thresholds are obtained. With the aid of a geographic information system (GIS) variation of the spatial components can be made transparent. With Verdoorn’s and Okun’s law the figures show some significant patterns become obvious over time. In respect to Verdoorn’s law, for instance, a stripe of high values in the north-western part from Schleswig-Holstein via Lower Saxony and North Rhine Westfalia to Rhineland Palatinate is striking in all years but 1994 and 1995. In most periods the spatial component is likewise concentrated in Saxony. Clusters of low values can be found in northern Bavaria and, in some periods, in Thüringen and Mecklenburg-Vorpommern. Other parts of Germany appear to be more fragmented consisting of relative small clusters of low, medium and high values of the spatial component. With Okun’s law some changing spatial patterns arise. In all, spatially filtering provides valuable insights into the spatial dimensions of the laws of Verdoorn and Okun.

Development aid and economic freedom: Are there interrelations?

Abstract
Development aid attracts currently high public attention, e.g. because of the Millennium Development Goals of the United Nations. Thereby so-called weak factors gain importance in the debate of development policy. In this regard the establishing of enabling conditions, which allow and support economic activities is central. Economic freedom is an important concept in the discussion. The academic literature clearly suggests a positive relation between economic freedom and economic development. This is the motivation to analyze the impact of development aid on economic freedom.
This contribution analysis this impact of two forms of development aid (conditional and overall aid). In contrast to expectations the results show a positive impact of overall aid and a negative impact of conditional aid on economic freedom. Economic policy should consider the positive effect of overall aid and adjust aid conditions according to domestic requirements in recipient countries to avoid negative effects on economic freedom.

Abstract
The paper explores the relationships between economic freedom on the one side and development aid and IMF credit as approximation for conditional aid on the other side. After a short review of current literature on the issue of economic development, economic freedom, aid, and IMF credit, the paper develops a simple panel regression model to evaluate the relationship between “economic freedom” as dependent variable and “aid” and “IMF credit” as independent variables. The estimation is based upon data taken from the World Bank’s World Development Indicators and the Heritage Index of Economic Freedom. In contrast to previous research, our results allow the rejection of the hypothesis that IMF credit increases economic freedom and that aid is not contributing to economic freedom. The estimation results suggest that, firstly, aid is positively correlated with economic freedom, and secondly, that IMF credit is negatively correlated with economic freedom. Taking IMF credit as proxy for conditional aid, we conclude that for the period of observation it could not be shown that countries can be forced to economic freedom by aid conditions.

Effects of the promotion of investment in East Germany

Abstract
Investment in East Germany is heavily subsidized. Econometric estimates based on a treatment approach show that the level of investment is significantly higher in firms being supported by state aid. Nevertheless, capital productivity is lower in East Germany, indicating a misallocation of capital. Additionally, there are negative effects in West Germany due to negative crowding-out effects. Therefore state aid in East Germany should be reduced in the medium run.
