Midterm Projection: Economic Development and the Public Budget in the Years 2011 - 2015

Abstract
In 2010 economic activity in Germany improved steadily. While global trade increased in the first half of the year – and, thus, German exports – domestic demand became increasingly important. Private Investment recovered and – even more important – consumption contributed to economic growth. Moreover, employment reached an all-time high and unemployment decreased further during the year.
Until 2015 economic growth will keep to be relatively high. German external trade will still gain momentum by the development of global trade. However, economic development will be driven more and more by domestic demand. Interest rates will remain relatively low and stimulate investment activity. Moreover, unemployment will continually shrink, partly reflecting demographic developments, but partly mirrored in increasing employment. Due to a higher degree of employment security and rising wages consumption will gain momentum. Real GDP will increase by 2.3% in 2011 and by 1.7% in 2012. From 2013 – 2015 it will rise by 1½% on average.
While the German economy will gain strength, public budgets will clearly improve. In 2010 the deficit ratio exceeds the Maastricht threshold only slightly; in relation to nominal GDP the German budget deficit was about 3.2%. Concerning the high fiscal stimulus, mainly given in the years 2009 and 2010, the deficit ratio is surprisingly low. While income and wage taxes as well as the receipts from social security contributions already increased, unemployment benefits already declined substantially.
The midterm projection shows a favorable development of public budgets. While employment remains high and unemployment continually decreases, the wage tax and the social security contributions will boost revenue. On contrast the same development will lessen public expenditure, especially transfers.
This projection relies heavily on the assumption that fiscal policy will trace its consolidation plans. For instance, it is assumed that the federal level will implement their plans from summer/autumn 2010 and that there will be no additional measures. In this case, in 2015 the German public budget will show a surplus of ¼% in relation to GDP.

Abstract
We estimate that in 2010, the German GDP has expanded by 3.7%. In all probability, growth will continue in the two following years, with output rising by 2.3% in 2011 and by 1.7% in 2012. Thus, we see the recovery of the German economy after the Great Recession as a starting point for a strong upswing. In case the fiscal crisis of peripheral euro area countries intensified, however, or if confidence in the US dollar waned due to the extremely expansive policy in the US, expectations would quickly turn pessimistic. The key task for the European economic policy is improving its ability to manage and prevent financial and fiscal crises.
The recovery of the world economy continues. This is particularly true for the US, but for the European Union as well, in spite of drastic fiscal adjustment programs in Britain and Spain. In most of emerging markets economies, economic policy has been trying to dampen frothy upswings without damaging the high growth dynamics. As a consequence, growth slowed down in Asia after last spring. Leading indicators for China and India, however, point to an acceleration of economic activity during this winter. Neighboring economies, not least the Japanese, will soon benefit from higher exports.

The German New Fiscal Rule (Schuldenbremse): Previous Agreements Question Success on the Länder Level

Abstract
Starting in 2011, Germany will have a new fiscal rule to limit indebtedness - the debt brake. To encourage the functioning of this regulation on federal and Länder level, an advice board (Stabilitätsrat) was founded in April 2010. In a first step he selected four key numbers and defined thresholds. This article focuses on the chosen indicators and thresholds on Länder level by evaluating the effectiveness of both, the key figures themselves and their thresholds. We are analyzing time series from 1995 to 2009. The findings show that in general, the chosen figures are able to indicate a possible debt risk. However, the threshold values of the advice board endanger the effectiveness of the debt brake. This danger is especially caused by the mode of calculation: The thresholds are based on an average of German Länder. For this reason, only extremely negative household developments are pointed out. Furthermore, the new German debt brake is fundamentally based on the structural budget balance. Nevertheless, this key figure has not directly been chosen by the board. The approach of the board can be explained by the fact that there is - so far - no agreement between the federal level and the Länder how to calculate the structural balance on the Länder level.
This circumstance is precarious, because the debt brake cannot step really into force without the calculation of the structural budget balance for the Länder. For this reason, we try to close this vacancy by proposing a possible calculating mode for the structural part of the budget. The results of this calculation are indicating that on average the fiscal policy of the Länder was not sustainable. Key numbers as defined by the board indicated this only for a few of the Länder. From our point of view policy urgently has to act – otherwise the debt brake might not be successful.

Abstract
The poor performance often attributed to many public employment services may be explained in part by a delegation problem between the central office and local job centers. In markets characterized by frictions, job centers function as match-makers, linking job seekers with relevant vacancies. Because their search intensity in contacting employers and collecting data is not verifiable by the central authority, a typical moral hazard problem can arise. To overcome the delegation problem and provide high-powered incentives for high levels of search effort on the part of job centers, we propose output-related schemes that assign greater staff capacity to agencies achieving high strike rates.

Concerning the development of the debt level of the New Länder since the German unification

Abstract
During the 1990s, public indebtedness rose remarkably in all German political subdivisions. This development was particularly strong in the New Länder. At the beginning of the 1990s, they had low indebtedness rates. Today, 20 years later, the debt level of some New Länder lies over the average value of all Federal states. The background of this development is complex and depends also on the individual situation of each state. Generally, the rise of the debt level of the New Länder can be attributed to the 1990s’ estimation of a fast adjustment of the New Länder’s economic and financial power to that of the old Federal states. From today's point of view, this estimation was too optimistic. Furthermore, the New Länder have been affected differently by the transformation-conditioned structural change and the therefore arising difficulties with the necessary adjustment to the market.
In Saxony-Anhalt, which is characterised by the highest debt level of the New Länder, the collapse of the basic industry has led to high regional unemployment and to a substantial migration of the population. Still Saxony-Anhalt has countrywide the largest negative migration balance.
Regardless of these state-specific characteristics of the transformation process, there is a gradual change in the attitude towards existing debts and their handling, starting around the year 2000. So, the interest in budget consolidation increases constantly. This development was supported by the economic boom of the years 2006 and 2007. At present, the economic crisis puts the consolidation efforts of the states to the test.

Abstract
In 2009 the German budget was clearly in the red, and in 2010 prospects are even worse. Deficits are such impressive that consolidation became a top subject in general publicity. To provide a sound basis for this discussion the IWH presents its second midterm projection of German economic development and public finances.
While economy will improve slowly in the medium term and the output gap will be closed in the end of the projection period public finances will deteriorate until 2011. Thereafter the situation will improve but only due to cyclical reasons. In 2014 structural budget balance will have reached 2½% of nominal GDP.

Are Public Debts of the German Federal States Influencing their Financial Scope?

Abstract
The German Federal States have little impact on their budget. Both, revenues and ex-penditures, are basically determined by federal and European law. For a long time, this situation has been causing increasing debts. Today, public debts are again a top issue. The planned federal “debt brake” includes a gradual reduction and an interdiction of structural debts as from 2020. In a short perspective, this means an additional financial limitation to the public budgets. With regard to the described situation, the main question of this paper is: Do the German states actually have financial scope to realize the implementation of the planned “debt brake”? The analyses show that the financial scope for reducing their structural debts is particularly small in the five Federal States benefitting from additional transfers as from 2010. The highest budget restrictions do show the city states Berlin and Bremen.

Municipal Enterprises as Shadow Budgets – How do they Affect the Actual Budgetary Situation of Germany´s Local Governments?

Abstract
Outsourcing of municipal tasks from the core budget to municipal enterprises tends to distort the perception of the actual financial position, net assets and results of operations of the German local governments. Excess supply or -demand of/for local public services might be possible consequences of this development. Hence, this article attempts to develop a more comprehensive picture of the municipal budgetary position by a simultaneous analysis of selected indicators. Furthermore, the methodological problems of the calculations are illustrated.
If these shadow budgets are taken into account, the total per capita revenues, -investments and -debts will increase by approximately one third to 50%. However, the share of the municipal employees belonging to the core administration in the total number of municipal employees is 75%. Although only about 22% of the expenditures for certain voluntary municipal tasks have been outsourced, there seems to be an upward trend.
The study also indicates that there are significant differences between Eastern and Western German cities. These include the higher revenues from municipal enterprises, the higher debts per capita and the higher expenditures on culture, sports, leisure services or the promotion of science in Eastern Germany.
The results should be interpreted carefully due to some shortcomings of the official statistics. For example, internal cash flows cannot be totally eliminated. Moreover, indirect municipal majority holdings as well as the municipal savings banks are not included in the results.
All in all, it remains to be seen whether the initiated reforms concerning the introduction of double-entry accounting into the local government budgeting system will help to achieve the ideal goal of a meaningful “consolidated financial statement” for the “city company”.
